I have two groups which contain almost the same membership. One is all employees, and the other is all employees plus contractors who perform the same work as employees. I assigned the application to the second group, but was later told that I cannot include the contractors. I added the first group, which is a 95% overlap. Can I now remove the larger group without impacting the users? Does it matter which group a user is assigned the app through, as long as they are assigned the app?

In essence, if you are not using the "Combine value across groups" option the only thing that would matter is the Group Priority in the app assignment page. Making the group that you want to keep the top (or higher) priority, then removing the one you don't need.
This will trigger mass unassignments from users that were not supposed to have the app, so depending on the number of impacted users you'll need to keep that in mind.
